As far as l know theres no way to stop you 'going underground' with 3D scenery, also l never figured on leaving the mesh at 2x and using 3D, does this figure in frame rates ?, l've always used 0x for max resolution in terrain, another test to try this afternoon :).

The tickbox in RE is for the model to cast shadows, not accept them AFAIK.

The 3D model embankments can cast shdows but the train won't cast a shadow on them, the train will only cast a dynamic shadow on the MSTS ground surface itself (the Peter Pan style shadows on the valley floor as you go across bridges and viaducts are a result of this rather doppy bit of coding).

It's been a while since I mucked about with the terrain mesh detail setting but if you make it less than 1 (8m) the game engine has to draw many many more terrain polygons and framerates will take a noticeable dip. I only set the mesh to 0.5 (4m resolution) when I am working with small things like stream beds and then only for a subtile or two at a time.

As regards the camera terrain collision thing you could try raising the MSTS ground surface inside your embankment to match the fake model ground level as closely as possible. Very time consuming though and not really to be recommended. A quicker option is to modify your camcfg.dat so that the trackside spotter cam is movable and if you do go under a piece of terrain you can hoist the camera above ground quick enough.
